Franchises are a popular method for aspiring entrepreneurs to &ldquo;launch&rdquo; themselves into business. They come with a proven business model, marketing, operations, training, and a network of other franchise owners who are available to answer questions and provide guidance. Franchises are one of the fastest growing segments of the small business market for a good reason &ndash; they work! However, when things don&rsquo;t go quite right&hellip;when revenues drop due to sever competitive pressure, or macro-economic trends crush the business (as is happening across the country), or personal financial resources dry up for whatever reason, leaving the business floundering, a franchise (and the associated franchisor) can become a major roadblock to successfully restructuring the business. Why would it make a difference, you ask? Simple, in a restructuring, ALL the key stakeholders must get on board (or be dragged on board to successfully accomplish a restructuring. Each player at the table &ndash; the bank, the business owner, the landlord, and the franchisor &ndash; must have their needs addressed. In the case of the franchisor, it is necessary to convince them that it is in their best interest to play ball with the restructuring since the alternative is much worse. However, in some cases, I&rsquo;ve found franchisors who PREFER for the franchisee to fail. Here&rsquo;s why: Franchise agreements typically give the franchisor great control and power over the rights of the franchisee when it comes time to transfer the license to a new owner. In some cases, they can actually prevent it. What happens then? Simple &ndash; the franchisor can step in and pick up the franchise agreement and convert the location to a CORPORATE OWNED location. The franchisor can then FLIP the location and make a tidy profit. I only mention this because I&rsquo;ve seen it done&hellip;and it is not pretty. In most cases, there are multiple Banks or CDCs involved who lent the borrower (s) money. In a default situation, the Bank must follow the SBA guidelines and the assets of the business must first be liquidated. The money of the sale will be applied to the balance owed, and then the building is sold in a foreclosure format. That money will also be applied to whoever is held in first position. Any extra money will be applied to any secondary lender such as the CDC which is typically the SBA. Any short fall left over comes after the guarantors individually via the personal guarantee signed on the initial loan documents. The borrower (s) are then left with an option to do whats called an Offer in Compromise. This is an alternative to declaring bankruptcy, and allows the debt to be written off for a fraction of the monies owed. It is very important to make sure that the OIC package is prepared and presented correctly. I can&#39;t stress enough how important it is to consult with an expert who has experience in preparing and negotiating OIC packages with the SBA. Most attorneys are not familiar with dealing with financials, and especially SBA debt. There is a few experienced firms out there other than myself at Bridge Management Consulting who is very good at negotiating SBA settlements and please feel free to contact me anytime with questions or concerns with any SBA default scenarios. This is a good question, and the answer is not obvious or trivial. But first, let&#39;s look at how the OIC process works. The SBA Offer In Compromise process is subset of the SBA guidelines and Standard Operating Procedures (SOPs). It outlines how the SBA can, and will, accept offers for less than the full face value of debts owed as a result of a failed business and a loan default backed up by the borrowers personal guarantee. The process itself is fairly straightforward, although the documentation requirements can be burdensome. However, while the process is available to any unfortunate borrower that defaults, the outcome is far less than guaranteed. The process is as follows: *Borrower alerts the bank that he/she is going to submit an OIC *Borrower prepares the necessary OIC package and submits it to the bank *Bank reviews the OIC, and them makes a determination to either a) reject it or submit it to the SBA for consideration. If they decide to submit it to the SBA for consideration, the banker must then decide HOW to submit it. Specifically, the banker can submit it with recommendation to approve, submit it with recommendation to reject, or submit it with no recommendation specified. *The SBA reviews the OIC, and either accepts or rejects. If accepted, they notify the banker via email. Pretty simple, right? So why is it so hard to get a bank to approve and process an OIC? Most bankers, if asked, would quietly admit that they would actually prefer for a defunct borrower to declare bankruptcy rather than submit an Offer In Compromise. Why? Simply put, most people are lazy, and bankers are no exception. It takes time and energy for the banker to review the OIC. It takes time and energy for the SBA to review the OIC. And then, most importantly, the banker must oversee the OIC payments until the OIC is fully paid. In the case of OICs that include payment plans, this can sometimes be years. For many bankers, this is just too much work, and they would rather the borrower just declare bankruptcy, even though the bank and the SBA would be better off accepting the OIC. Therein lies the challenge, and that is why it is important to have someone who is knowledgeable and capable of negotiating not only the amount, but also the cooperation of the banker. Unfortunately there is no simple answer to this question and it varies case by case. Depending on how you handle and deal with the defaulted SBA loan, it can make a big difference on how personal credit will be impacted. If a defaulted borrower decided to file for a bankruptcy, it can have major implications on personal credit for up to 8 years. When the business fails, the bank will come looking for you and the business debt flows over to personal debt via the signed personal guarantee. We are seeing that more frequently the bank is turning the file over to a local attorney who will file for a judgment in court to pursue the defaulted borrowers for the balance of the loan. The judgment simply states that the borrower owes the money, which can be fought or acknowledged through a court hearing. These judgments can have long term or temporary ramifications on personal credit depending on which steps are taken next. If you choose to ignore the bank and the SBA, they can freeze your personal checking accounts, or even worse turn the loan over to the Department of Treasury. IF you default on an SBA loan, the bank has the right to pursue you for the balance, by virtue of your personal guarantee. However, if you take advantage of the fact that the bank (and the SBA) are willing and open to negotiate a settlement on balance due, you can settle this debt BEFORE it is recorded on your credit report. The SBA offers and encourages banks to allow borrowers to make an Offer In Compromise (OIC). If you can present an OIC that the bank feels is a fair representation of what the bank would get at the end of a long, costly legal pursuit, you can negotiate a settlement relatively quickly. It is not easy, and requires a deep understanding of the SBA, bank regulations, and the OIC process, but it can be extremely effective and is a much better alternative than either bankruptcy or legal judgments.
